If it’s meant as a question, then it should read “what type is it?”
On the other hand, you can say “do you know what type it is?”
But both are as question. I didn’t understand. So what is the difference between them?

Yes, they are both questions; the difference is that the first is a direct question while the second is an indirect question.
Yes, I believe that is incorrect because you cannot have two questions within one sentence. When the first part of the sentence (in your example ‘Do you know’) is structured as a question, the word worder in the second part (in your example ‘what type is it?’) changes (to ‘what type it is?’ – the word order is the same as in an affirmative statement).
e.g. What is he doing? – direct question
Do you know what he is doing? – indirect question
If the direct question contains do, does or did, those are omitted in the indirect question.
e.g. What do you want? – direct question
Can you tell me what you want? – indirect question
