Which of the following sentences is correct and why?

  1. Don’t you know how much I am bad at making stories?
  2. Don’t you know how I am bad at making stories?

Neither of those is correct. I suggest:
Don’t you know how bad I am at making up stories?
(I’d prefer the word ‘poor’ to ‘bad’ though.)

No. You would have to remove the word ‘much’.

  1. Don’t you know how very bad I am at making up stories? or
  2. Don’t you know how worst I am at making up stories?

The first is acceptable. The second is incorrect.
You could also say:
Don’t you know that I am the worst person in the world at making up stories?
Don’t you know how extremely poor I am at making up stories?
Don’t you know how incredibly awful I am at making up stories?
Don’t you know how absolutely atrocious I am at making up stories?

Yes, you could use ‘in’, though ‘at’ is more natural.
